How OpenAI results distort net income

GAAP net income growth is not the cleanest read. This quarter, net gains from investments in OpenAI added $207 million to net income. The year-earlier quarter had net losses that cut net income by $3.1 billion.

Without both, non-GAAP net income was $36.4 billion, up 18% and 19% in constant currency. Non-GAAP diluted earnings per share were $4.89, against $4.13 a year earlier. The filing puts the year-over-year swing from OpenAI at $3.29 billion of net income.

Why it matters

OptimistFi has argued that Microsoft turns its enterprise footprint, productivity apps and cloud and AI infrastructure into durable, high-margin revenue and cash flow. That cash funds reinvestment and shareholder returns. This quarter supports that view on growth, profit and cash flow, with one caveat on how much cash is left after reinvestment.

By OptimistFi's calculation, operating income was 49.8% of revenue, up from 48.9% a year earlier. Gross margin moved the other way, to 67.8% from 69.0%. Operating expenses of $16.64 billion rose 6.2% from $15.67 billion, far slower than revenue.

Cash from operations rose 28.7% to $58.0 billion. Additions to property and equipment doubled to $39.37 billion from $19.39 billion. OptimistFi calculates that $18.63 billion remained after those additions, down from $25.66 billion a year earlier. Cash and short-term investments ended the quarter at $64.5 billion, down from the level on June 30.

The filing's own risk list warns that large cloud and AI investments depend on customer demand. It also warns that significant investments in products and services may not earn the expected returns.

What's next

Microsoft said it would give forward-looking guidance on its earnings call and webcast at 2:30 p.m. Pacific time (5:30 p.m. Eastern) on Oct. 28.

OptimistFi will look for Microsoft Cloud growth to hold near this quarter's pace while spending on property and equipment stays high. That would support its view. A slowdown in cloud growth against that spending would weaken the cash-flow side of the case.
